A local-government financing vehicle misses a public bond payment
The test Between 26 Oct 2026 and 25 Oct 2027, an issuer classed as an LGFV by the authorities or by two independent market sources at any time since 1 Jan 2024 fails to pay coupon or principal on a publicly traded bond, onshore or offshore, beyond any grace period. This is a risk reading for policy and trade, not a view on any bond or issuer for trading or investment.

Impact is the average of the four parts, rounded, plus one point when Canada is directly hit on two or more channels, up to 10.
Two separate scales from 1 to 10. Strature never multiplies or merges them.
Why it matters
China is swapping the hidden debt of its local governments into official bonds: the stock fell from RMB14.3tn at end-2023 to RMB6.5tn at end-2025, by a State Council report. As LGFVs leave the official list, the IMF warns many still lack the revenue to service what they owe. No LGFV bond default beyond grace in the last 36 months was found; a 2018 case at a Xinjiang state asset unit is disputed. A default would test the belief that the state stands behind them.
Why Likelihood 3 Pushes: exits strip implicit backing; many LGFVs lack commercial viability; local arrears persist. Brakes: hidden debt cut by more than half in two years; the State Council says the programme is on track; the record of rescues.
Why Impact 5 Threshold case: one LGFV bond unpaid beyond grace; key price LGFV credit spreads.
The other facts on file (7)

- Over 71% of about 18,000 LGFVs reclassified by 2025; LGFV debt about four times MoF hidden debt; exit requires no more financing on behalf of the local government; augmented debt 126.6% of GDP in 2025, 135.3% in 2026 (IMF projections) [4] (28 Jan 2026)

Not under wayChannels 4 on the card
- CanadaNo direct channel; Chinese demand is the indirect link (not sized).
- China's credit marketA default beyond grace would weaken the belief that state-linked issuers never default and test how weaker LGFVs' bonds are priced (Strature's view).
- Banks and fundsLosses fall on banks and asset management products, heavily exposed per the IMF [4].
- Local spendingWeaker LGFVs lose market access, cutting local investment.

Three scenarios and their signposts
- S1
Managed exit
Swaps and rescues continue and exits finish around June 2027 without a public default.
- S2
Quiet strain
Trust products, commercial paper and arrears go unpaid, but public bonds are paid.
- S3
Default beyond grace
A reclassified LGFV with no swap quota misses a bond payment and the state lets it stand.
| Path | Signpost |
|---|---|
| S1 | Hidden debt reported on the RMB2.3tn path |
| S2 | Provinces report arrears clearance in 2026 budget releases |
| S3 | A missed coupon beyond grace reported by the exchange or two sources |
No probability is given for the three paths.

The other side
A managed default would price local credit by its own cash flow, as the IMF urges through insolvency frameworks [4]. That would make the pricing of local credit in China more transparent over time (Strature's view).
